My theory:

Eons ago before the construction of the Mortal Kombat tournaments there was a realm in peril. The Dragon King, a feared and deadly force, waged war Edenia. The realm’s rulers Jerrod and Sindel fought valiantly but could not defeat his army. Seeking help from the greatest warriors they gained assistance from the mighty Shao Kahn, one of the finest fighters in the realm, but banished for his ruthless powers. Shao Kahn destroyed many of the Dragon King’s soldiers. With the Dragon King weakening they summoned a group of mystical beings known as the Shadow Priests and the Dragon King was damned to remain in an egg forever guarded by a fanatic group of monks. But Shao Kahn’s greed for power grew and he plotted the death of King Jerrod and in a surprise attack murdered him. Shao Kahn’s power grew and he became one of the most feared beings in existence but was later defeated by the Earth warriors Liu Kang, Kung Lao and Raiden.

From www.mktemple.com :

The mysterious and ancient dragon king is the anomalously-proclaimed leader of the endless armies of dragons and a human-like army of warriors. The dragon king reigned supreme amongst the dragons in the ancient times of Edenia nearly 10,000 years ago, when King Jerrod and Queen Sindel were rulers. Eventually, near the time of the birth of Princess Kitana, Shao Kahn invaded the realm and murdered King Jerrod and placed his queen as his. Shao Kahn, in his brutal plots and desires to dominate and crush various realms, claimed Edenia as his own. After years of turmoil, rage, fury, destruction, chaos, and genocide, Shao Kahn turned the tranquil and resource-abundant Edenia into a lifeless and immortal wasteland called Outworld. In the wake of this action, the Dragon King and his armies were defeated. The Dragon King became enstoned in a sacred egg which now lies in the Lava Shrine in Outworld, specially guarded by the ancients such as the one "Blaze".

-This is also most likely a theory, but I tend to think their theory is more believable, IMO anyway...

It says in a few of the "storyline" coffins in the MKDA crypt, that the Dragon King founded Outworld, using his undefeatable army to crush all those that opposed him. He was going to use the last great dragon egg to grant him immortality, by sacrificing the dragon when it was born and drinking it's blood. He died mysteriously before it hatched, and his holy men moved it to the lava shrine, where it was prophesized that the DK would be ressurected once it hatched. His army, in the meantime, killed themselves and were mummified. For some reason, the holy men waited several thousand years to get a guardian for the egg (remember, Blaze was said to be in the background of MKII's the pit II. His story alludes to that.). In Reptile's ending, it hatched, and Reptile became the Dragon King.

I assume Jerrod and Kahn came about later. My guess is Kahn assassinated him in order to gain power.

Edenia is not Outworld. It was conquered later, when Shao Kahn ruled Outworld. Your theory makes no scence.

That is, if my memory serves grin

My mistake, I meant to say that Kahn killed the Dragon King secretly, then took over Outerworld. Then later, he took over Edenia.
