That's not anime-Capcom. That's anime-SNK. Last Blade to be exact. This really has very little editing besides the facial hair added to Rekka's face and some pallete swapping. Zantetsu looks basically unchanged as well...

It's not bad, but the sprites still look too much like their base sprites.

Photoshop, however it could possibly be done in paint.... but you gotta do it right because the edit button doesn't go back very far. :(
